What happens when you put your money in a CD account?
Certificates of deposit (CDs) work differently from other bank and credit union accounts. They pay higher interest rates but also lock your money in for whatever term (or length) you've agreed to. CDs can be a safe place to put money aside until you need it while earning some interest in the meantime.
Bottom Line. CDs can be a safe way to earn a little interest on your savings over a set period of time. But don't put more money in CDs than you can afford to lose access to for the length of the CD's term.
Banks and credit unions often charge an early withdrawal penalty for taking funds from a CD ahead of its maturity date. This penalty can be a flat fee or a percentage of the interest earned. In some cases, it could even be all the interest earned, negating your efforts to use a CD for savings.
Standard CDs are insured by the Federal Deposit Insurance Corp. (FDIC) for up to $250,000, so they cannot lose money. However, some CDs that are not FDIC-insured may carry greater risk, and there may be risks that come from rising inflation or interest rates.
Top Nationwide Rate (APY) | Total Earnings | |
---|---|---|
6 months | 5.76% | $ 288 |
1 year | 6.18% | $ 618 |
18 months | 5.80% | $ 887 |
2 year | 5.60% | $ 1,151 |
CDs offer higher interest rates than traditional savings accounts, guaranteed returns and a safe place to keep your money. But it can be costly to withdraw funds early, and CDs have less long-term earning potential than certain other investments.
CD drawbacks
Lower returns: If you're looking for a way to build wealth, CDs may offer only limited benefits. You could get better returns for your money by putting it into the market and buying stocks, mutual funds, or other investments instead.
Thanks to the Fed's rate hikes over the past year, CD rates rose like a tidal wave over the past year and a half. Between June 2022 and December 2023, 1-year CD rates rose more than 700%.
Market Crashes and CDs
Even if the market crashes, your CD is still safe. Your interest rate won't change, and your money is still insured. But, keep an eye on interest rates. After your CD term ends, you might find that new CDs have lower rates if the economy is still struggling.
One way you can lose money in a CD is by withdrawing your funds before the term ends. Most CDs have early withdrawal penalties, which can be steep depending on the length of the term and the amount of your deposit.
What happens to CD if bank collapses?
The FDIC Covers CDs in the Event of Bank Failure
CDs are treated by the FDIC like other bank accounts and will be insured up to $250,000 if the bank is a member of the agency. If you have multiple CDs across different member banks, each will be protected up to that limit.
The amount of money you should put in a certificate of deposit (CD) depends on numerous factors, ranging from how much you have to invest to how much the bank requires. You must typically make a minimum opening deposit, usually between $500 and $2,500, although some accounts don't have this requirement.
Because of the nature of CDs, once you put the money in, it is stuck there until maturity (unless you want to pay a hefty penalty) and you are stuck with the same interest rate.
CDs tend to offer higher yields than traditional savings and money market accounts, especially in a low-interest rate environment. A 6-month CD may be a good option if you know that you won't need access to your funds for at least six to nine months.
According to the Federal Deposit Insurance Corporation (FDIC), as of Sept. 18, 2023, the average interest rate for a 12-month CD is 1.76%, more than double the 0.45% average rate reported for savings accounts.
That said, here's how much you could expect to make by depositing $20,000 into a one-year CD now, broken down by four readily available interest rates (interest compounding annually): At 6.00%: $1,200 (for a total of $21,200 after one year) At 5.75%: $1,150 (for a total of $21,150 after one year)
CDs don't have monthly fees, but most have an early withdrawal penalty and don't let you add funds after the initial deposit. Like regular savings accounts, certificates of deposit are insured, so you get your money back in the unlikely event your bank goes bankrupt.
Is a 12-Month CD Worth It? A 12-month CD can be a worthwhile investment if you're seeking guaranteed growth and are able to keep your money invested for a year. Before investing, be sure you're getting the best one-year CD rates by shopping around and comparing rates from different banks.
If the expected annual return on a CD is 5% and you invest the same amount, it will take you 14.4 years to double your money. CDs are great for safety and liquidity, but let's look at stocks.
Because CD rates follow the federal funds rate, CD rates will usually go down during a recession.
Is it better for a CD to pay monthly or at maturity?
As you can see from the scenario above, choosing to be paid at maturity can sometimes earn you more in interest, because the higher interest rate can offset the value of compounding interest on the monthly option. Plus the longer you stow your money away, the more interest you'll earn.
Once the CD matures, you may have a grace period, established by the bank, to decide whether to renew the CD or withdraw the funds. The bank will pay interest, if any, once the CD matures in accordance with your account agreement and bank policy during the grace period.
Which bank gives 7% interest on a savings account? There are not any banks offering 7% interest on a savings account right now. However, two financial institutions are paying at least 7% APY on checking accounts: Landmark Credit Union Premium Checking Account, and OnPath Rewards High-Yield Checking.
So, should you open a CD now or wait? It could very well be the time to buy, especially since the Fed has indicated it will likely stop raising rates and start cutting them in 2024. Although many investors had anticipated a rate cut in March, Fed Chair Jerome Powell recently suggested that a cut was unlikely that soon.
The national average rate for one-year CD rates started out at 1.07 percent in 2023, and it rose to 1.73 percent by the end of the year. At the start of 2023, the national average rate paid by five-year CDs was 1.16 percent, and it climbed to 1.43 percent by year's end.
