What is the federal tax rate on CD interest?
They are fixed-income investments issued by banks and pay interest at a stated rate for a specific time period. CD interest is taxed at the rates applicable to ordinary income, up to 37% at the top federal tax bracket rate for 2023.
Inflation Risk
If inflation is rising, it could outpace the rate of return you're earning on your CDs, especially in a low interest rate environment. This means even though your savings is growing, it won't stretch as far when it's time to spend it.
Top Nationwide Rate (APY) | Total Earnings | |
---|---|---|
1 year | 6.18% | $ 618 |
18 months | 5.80% | $ 887 |
2 year | 5.60% | $ 1,151 |
3 year | 5.50% | $ 1,742 |
Tax Implications of Inheriting a CD
Generally, when a CD is inherited by a beneficiary, the value of the CD is not taxable to the beneficiary for federal tax purposes. Inheritances are not considered income based on the standard IRS rules. This includes the deposit amount and interest earned through the date of death.
Interest income and ordinary dividends (qualified dividends are taxed at capital gains rates) are taxed at the same rate as your ordinary income tax. For example, if your federal income tax rate is 22%, your interest income or dividends will also be taxed at 22%.
Open your CD as part of a retirement account
So, your income taxes will be deferred until you tap into your IRA in retirement. If you opt for a Roth IRA, your money grows tax-free. You do pay income taxes on the money you open the IRA with, but you won't pay income taxes on its growth.
CD rates may not be high enough to keep pace with inflation when consumer prices rise. Investing money in the stock market could generate much higher returns than CDs. CDs offer less liquidity than savings accounts, money market accounts, or checking accounts.
There aren't any traditional banks offering a 7% interest savings account in the U.S., but you will find some credit unions that offer checking accounts and certificates with rates near or above 7.00% APY. It's important to note that savings account rates are variable and can change at any time.
You'll earn $850.50 for a total of $15,850.50 after one year when you open a $15,000 1-year CD with Popular Direct when calculating the returns at current rates. A 1-year CD at LendingClub Bank or CIBC Bank USA will produce $847.50 or $843.00 in returns, respectively. Lock in strong returns with a one-year CD today.
However, federally insured banks and credit unions only insure up to $250,000 per depositor per account ownership category. If you put more than this amount in a single CD, some of your money will be at risk. You can still safely invest more than $250,000 in CDs by opening accounts at multiple financial institutions.
Do beneficiaries pay taxes on CDs?
A CD beneficiary can inherit money in a CD account when the original CD owner dies, but specific rules apply. For example, you will be responsible for paying taxes on any interest earned in the CD after the deceased owner's passing.
Taxing CD Yield
Regardless of how the yield is paid out to the investor—it usually goes into another account or is reinvested back into the CD—the money earned is considered taxable on both state and federal levels. And that amount is taxed as interest income, not at the (usually) more favorable capital gains rate.
Tax Rate | For Single Filers | For Married Individuals Filing Joint Returns |
---|---|---|
10% | $0 to $11,000 | $0 to $22,000 |
12% | $11,000 to $44,725 | $22,000 to $89,450 |
22% | $44,725 to $95,375 | $89,450 to $190,750 |
24% | $95,375 to $182,100 | $190,750 to $364,200 |
All interest income is taxable unless specifically excluded. tax-exempt interest income — interest income that is not subject to income tax. Tax-exempt interest income is earned from bonds issued by states, cities, or counties and the District of Columbia.
In most cases, your tax rate on earned interest income is the same rate as the rest of your income. So if your normal tax bracket is 25 percent, you'll also pay 25 percent of interest in taxes. Say you earned $1,000 in interest on a CD (certificate of deposit).
Taxes: Treasuries can offer tax benefits that CDs do not.
Treasuries are exempt from state income taxes, whereas CDs are subject to both federal and state income taxes.
CD rate forecast: 2024
The Fed kept its rate the same after its first meeting of 2024 on Jan. 30-31. Projections suggest that we may see no rate increases in 2024, and that the Fed might start dropping its rate as soon as March, according to the CME FedWatch Tool on Jan. 31.
Interest and dividends earned on a savings account are treated as income by the IRS. This makes it no different than the money you make from your day job. Come tax time, you'll have to include savings account interest you earned the year you're filing for on your federal taxes.
Why it's probably time to buy a CD. It's unlikely that CD rates will continue to climb any higher. Now, you can lock in high rates on both short-term and long-term CDs. Waiting to open a CD could mean missing out on some stellar rates.
Use Multiple CDs to Manage Interest Rates
Multiple CDs can help you capitalize on interest rate changes if you believe CD rates will change over time. You might put some cash into a higher-rate 6-month CD and the remainder into a 24-month bump-up CD that allows you to take advantage of CD rate increases over time.
When should you not use a CD?
If you're worried about losing access to your money for a few months or years, a CD may not be the best option for you; a high-yield savings account is often the best place for an emergency fund.
Annual compound interest earnings:
At 4.25%, your $100,000 would earn $4,250 per year. At 4.50%, your $100,000 would earn $4,500 per year. At 4.75%, your $100,000 would earn $4,750 per year. At 5.00%, your $100,000 would earn $5,000 per year.
Bank | APY | Min. deposit to open |
---|---|---|
DollarSavingsDirect | 5.00% | $0 |
CommunityWide Federal Credit Union | 5.00% | $1 |
Laurel Road | 5.00% | $0 |
Varo Bank | 3.00% to 5.00% | $0 |

A CD ladder can make an excellent investment option that provides a steady flow of savings over time. It can give you the ability to always take advantage of strong rates as they come up in the market instead of missing out on waiting for all of your money to mature in a single CD.
